Cummins Fights FUD with Warranties:

New Diesel Engines Aren't Duds,
In Fact They're Now Guaranteed

Cummins Inc. has a credibility problem. Twice before -- in 1989 and 1998 -- the company introduced new diesel engines that proved to be less reliable than was anticipated. Higher warranty costs produced lower profits, and special charges on the income statements spooked investors and analysts alike.

In late January, Cummins announced fourth quarter and full year numbers for 2002 that were not as bad as had been expected. Because Cummins is currently going through a new product introduction cycle mandated by the U.S. Environmental Protection Agency's stricter diesel engine emissions regulations, analysts were prepared for another warranty mishap.

It didn't happen.

Nevertheless, on Feb. 6, Zacks Investment Research Inc., added Cummins to the dreaded "#5 Ranked List of Stocks to Sell Now." Others might call that a "strong sell" signal, but Zacks is really advising investors to avoid the shares for only the next one to three months. In fact, what at first sounds like a bleak change of outlook actually ends on an optimistic "wait for that upturn" note.

Said the announcement:

"Cummins Inc. (NYSE: CUM) is one of the leading worldwide designers and manufacturers of diesel engines. The company also produces natural gas engines and engine components and subsystems. Estimates for the 2003 year have slumped by about 19 cents in the past seven trading days, as CUM lowered its guidance for 2003 in late January to between $1.80 and $2.00, due to the continued weakness in power generation markets. Furthermore, excluding a one-time positive income tax adjustment of $57 million, the company reported a fourth quarter loss of 34 cents per share, which was greater than Wall Street was expecting. Recorded sales in the quarter slipped slightly to $1.41 billion, reflecting decreased sales in most North American automotive markets and the power generation business. However, with that adjustment, CUM reported fourth quarter earnings of $1.12 per share, which easily surpassed the year-ago result. Furthermore, CUM believes it is positioned for the upturn in its markets through its ongoing cost reduction efforts. Therefore, to be on the safe side, it might be best to wait for that upturn to push its earnings estimates higher before adding or deepening a position in CUM."

At issue is the rollout of a new generation of diesel engines for use in trucks, buses, and motor homes. Years ago, the EPA discovered that diesel engine market leaders were exceeding allowable emissions standards by allegedly disabling their pollution controls during highway driving. The EPA filed suit against seven companies and on Oct. 22, 1998 it announced a settlement and a consent decree with them all: Cummins, Caterpillar Inc., Detroit Diesel Corp., Navistar International Corp., Mack Trucks Inc., Renault Vehicules Industriels S.A., and Volvo Truck Corp. (The latter three have since merged and become Volvo Global Trucks.)

Under terms of that consent decree, the manufacturers had until Oct. 1, 2002 to modify their engines so that their emissions levels came in below the EPA's 2.5 gram NOx+NMHC standard. To meet that standard, Cummins and several other engine makers decided to pursue a technique called cooled exhaust gas recirculation (cooled EGR). Cummins went a step further and added a variable geometry turbocharger.

Uptime Guarantee

But then Cummins took another giant step and issued an "Uptime Guarantee," under which anyone buying an ISX or ISM engine between Oct. 1, 2002 and March 31, 2003 will receive a guarantee that any repairs under warranty will be completed in less than 24 hours. If repairs cannot be completed within that time, Cummins will rent the owner a new vehicle. Hence, no downtime.

In that news release, Tom Kieffer, Cummins executive director of marketing, said that the cooled EGR subsystem "has undergone more real-world testing than any new product launch in our history." But just in case that claim doesn't buy his company enough goodwill and peace of mind, "we are announcing this program to the industry to eliminate any concern customers may have in purchasing our new products."

Eli S. Lustgarten, managing director of H. C. Wainwright & Co. Inc., said he believes those concerns are unwarranted (no pun intended). He said the recent earnings downgrades have more to do with industry conditions than anything specific to Cummins. Lustgarten said he sees weak demand for big trucks in general, a situation exacerbated but not caused by the EPA's deadline. The fourth quarter was weaker than the third for everyone, and the current quarter is likely to come in a bit weaker than the fourth. And that's exactly the case with Cummins, which is why he's keeping his "market perform" rating on the company. He sees no warranty cost surprises.

"The warranty reserve you take is always higher, because it's a new product," he said. "Whenever you have new product you always go through that battle. But it's nothing out of the ordinary. And we're not hearing any major issue at this point."

The Goldman Sachs Group Inc. was the first to make the link in print between reliability worries, warranty costs, and earnings surprises. The problem for Goldman Sachs isn't so much that Cummins reduced their forecasts for the rest of 2003 as that they didn't reduce them low enough, according to Joanna Shatney, author of a Jan. 29 report on the company. She's predicting only $1.50 EPS for 2003, which places her not only well below company management's own guidance, but also towards the bottom end of the range of analysts polled by First Call.

Smaller Than Expected Decline

Ironically, the Goldman Sachs report said that the 16% drop-off in engine sales in the fourth quarter "was slightly ahead of our expectations. Demand was stronger than expected in heavy trucks despite a sharp drop versus 3Q following the pre-buying ahead of the October emission deadline. Sales were also stronger than expected to Dodge for the Ram Truck (auto and light duty engine sales sharply surpassed our expectations). These positives were offset by lackluster medium-duty shipments."

So what's the problem? Going forward, she's not as optimistic of growth in the second half, and she notes that Cummins has other accounting problems, with accounts payable adjustments and pension costs. But the alarm bells don't start ringing until you get to the section entitled:

"WARRANTY RISKS STILL EXIST:

"Cummins is in the midst of launching both medium and heavy-duty emission compliant engines. Current warranty expense is 3.6% of sales, but could go higher if there is a significant issue with product quality."

An automotive industry expert contacted by Warranty Week said 3.6% was "exceptionally high." In fact, he asked if that figure was for completed vehicles or just for the engines, because warranty costs of 2% to 3% for the whole vehicle are more typical based on his experience at General Motors Corp. and elsewhere.

"3.6% of the price of a diesel engine would probably more than cover the typical warranty expense of an entire car," the source said. When he was the service manager of a GM division in the 1980s, warranty expenses were closer to $20 per $1,000. And that was in the "bad old days" when quality was an afterthought, if people were thinking at all.

He noted, however, that the first 90 days after an engine ships is the period when the manufacturer gets the first hint of trouble. So if it hasn't happened yet, it's probably not going to happen. "I would expect you're going to see an increased failure rate right out of the chute if they're unreliable," he said. "It is extremely unlikely that you're going to have a situation where those engines are on the market for six months or a year before somebody realizes they're unreliable."

Great Results So Far

Amy Davis, director of communications strategy at Cummins, said the company is generally pleased with the rollout of its new EPA-compliant ISB, ISM, and ISX engines (the ISC design remains unchanged for now). "We're really seeing great results in the field so far with the engines we're putting into service," she said.

The cooled EGR subsystem is the only truly new part of the Cummins engines, she added. Davis said the company has been selling the variable geometry turbocharger in Europe for several years. "We have over 55,000 of those turbochargers in operation. So I guess from our perspective it is not such a big change," she said.

Davis noted that both Volvo and Detroit Diesel also are using cooled EGR technology. Caterpillar is not. In fact, in an online fact sheet, CAT claims its own Advanced Combustion Emission Reduction Technology (ACERT) is better than EGR. Some excerpts:

    "The end result is engines that provide a better lifetime cost/value comparison than engines equipped with cooled EGR (exhaust gas recirculation)."
    "Caterpillar ACERT technology outperforms cooled EGR. When it comes to technology, Caterpillar focuses on long-term solutions that benefit the industry, the customer and the environment."
    "Cat, like other engine manufacturers, used EGR successfully for many years. When it became clear that cooled-EGR would not provide vehicle owners with the reliability and value as is expected from the industry leader, Cat broke away from the pack to develop a technology breakthrough -– a more environmentally favorable alternative -– ACERT. Instead of staying with cooled-EGR, Cat has chosen to deliver to the marketplace an engine technology that will meet customer expectations for performance, lowered operating cost and proven resale while maintaining our commitment to the environment."

The EPA certified the Cummins ISX engine in April, the ISB engine in August, and the ISM engine in September. Caterpillar and Detroit Diesel asked the U.S. District Court for the District of Columbia to delay the Oct. 1 deadline. That motion was rejected on Sept. 5, 2002, which the EPA gleefully reported on Sept. 6, complete with a statement from Administrator Christine Todd Whitman, who doesn't ordinarily bother to herald every little procedural victory. Meanwhile, the EPA approved Volvo's VED12 engine on Sept. 30, and it was in the trucks rolling off the assembly line in November. Detroit Diesel got its Series 50 and Series 60 engines certified on Oct. 14.

Delays in Certification

So where's Caterpillar? On Sept. 26 the company announced that the EPA didn't have enough time to certify its engines, but it "does not foresee any obstacles to full certification." However, the final certification of the C9 engine didn't occur until Jan. 17, and full production is scheduled to begin in the coming weeks.

In its year-end 2002 report, Caterpillar said external sales of its engines were down 5% year-over-year to $1.84 billion in the fourth quarter. Internal sales of engines to the machinery division were up 6.75% to $316 million in the quarter. The more revealing figure, however, is that engine sales in North America -- the only sector impacted by the EPA's deadline -- were down 17% sequentially, from $873 million in the third quarter to $728 million in the fourth quarter.

So connect the dots. Cummins takes an early lead with certifications. Caterpillar and Detroit Diesel tell the EPA they need more time, but they're denied. Caterpillar criticized EGR, and customers experience fear, uncertainty, and doubt. A cloud of worry surrounds 2002 EGR engine launches by Cummins, Volvo, and Detroit Diesel. Some say Caterpillar operated the cloud-making machine. And Caterpillar has nothing comparable to sell until early 2003. And then, what a surprise! Just in time for the first ACERT deliveries, the cloud lifts, the economy brightens, and everyone's sales increase late in the year. Can it be that simple?

Davis said she couldn't comment on the 3.6% figure cited by Goldman Sachs. However, she strongly disagreed with Shatney's prediction that it could go higher. "If you look at the past year, our warranty costs, as a percentage of sales, have actually been on the decline. I don't see this new product introduction negatively impacting that trend," she said.

Declining Warranty Costs

Indeed, in 2000, what the Cummins accountants call "product coverage costs" consumed 4.2% of sales, up from 3.7% in 1999. The year before, Cummins had initially budgeted 3.3%, but problems with the then-new ISC engine forced that allocation up to a whopping 4.5%. Cummins had to take a $92 million special charge in 1998, of which $78 million went directly into the depleted warranty fund ($43 million for basic and $35 million for extended warranty costs).

Lustgarten sees some value in the Cummins Uptime Guarantee, in the way it seems to give the customer more than before. After all, this is a technology change brought on by government regulation, he notes. And it's no secret that there's a reduction in miles per gallon, even if it's only a slight decrease. Still, the customer needs to get more of something, or else they're going to shop used. A better warranty is a step in that direction. "That's the cost of trying to stimulate the marketplace to accept the inevitable," he said, "particularly at a time when the tendency is to postpone..."

Stephen Latin-Kasper, director of market data and research at the National Truck Equipment Association in Farmington Hills MI, said it's hard to separate out the effect the EPA rules are having on truck sales, which were trending downwards anyway due to the weak economic conditions.

"I can't say there's a trend yet regarding these new engines," Latin-Kasper said. "I mean, people have to buy the new engines now whether they like them or not. I think that ultimately people are going to end up liking them, and as they become more accepted, more and more of them will be bought."

"A lot of people assume there are going to be bugs in any new product: software, medical equipment, trucks, whatever. I think that goes along with fear of change." He said in this case, fear of change means fear of breakdowns, so an even better warranty is needed to produce the same level of peace of mind as before.

End of the Decline?

Tom Freiwald, vice president of marketing at Detroit Diesel, a DaimlerChrysler subsidiary, said he thinks the whole Oct. 1 issue is old news at this point. "The whole industry saw a big downturn after Oct. 1st, and nobody was quite certain how long it would last," he said, "but we've brought people back to work and increased production several times this year, because demand is picking back up nicely."

Of the pre-deadline FUD, very few of the predicted calamities came to pass. About the only noticeable change in the new engines is a 5% drop in fuel economy, Freiwald said. "The fleets that have them have not had any difficulty with them," he said, although it's still early days. "Business is picking up nicely."

Larry Fuller, service manager at the Anchorage branch of Cummins Northwest Inc., said the new EPA engines haven't yet made it up to Alaska. But he's been briefed by both Detroit Diesel and Cummins about what's on the way.

"They added exhaust gas recirculation, variable geometry turbochargers, and a couple of other odds and ends, and it increases the cost. It decreases the fuel mileage. You pay a penalty for this new engine," Fuller said.

Is he worried? Not a bit. Advance word from the lower 48 is that everything is just fine. Yes, the engines are different, but they're not radically different.

"The drivers notice a difference," he said. "With this variable geometry turbocharger, the engine makes boost pressure at times when you think that it wouldn't." It's as if the engine is predicting the imminent need for acceleration. "Then, when you get back into the throttle, it's ready to go. It's got the boost, and when you put the fuel to it, it won't leave a cloud of smoke. So to the drivers, that seems a little odd."

Nothing But Satisfied Customers

Even When Something Breaks,
Cummins Customers Walk Away Happy

Cummins Inc., for a variety of reasons, produced engines in 1989 and 1998 that failed much more often than was anticipated, which therefore raised warranty costs above what had been budgeted. While investors and financial analysts seem to have a "twice bitten, thrice shy" attitude about the company's current new product rollout, customers seem to take it all in stride.

Tom Crowl, a recreational vehicle owner from Montgomery County, Ohio, has a 2000 Gulf Stream Class A motor home powered by a 330 hp Cummins engine. He was planning to sell it and move to Florida, but now he's decided to take the diesel pusher down there with him.

"It's very reliable. It has consistently from the beginning provided good service and decent mileage," he said. Crowl said he had to bring the chassis back to Spartan Motors Inc. a few times for warranty service, but never the engine.

"For what it pushes around for me," Crowl said, "it's been very efficient. I've never had even a scintilla of a problem with them." One time, he said, a sensor reported that water was accumulating in the engine, but it turned out to be a problem in the electrical system, not the engine.

No Slowdown in RV Sales?

Gulf Stream Coach, meanwhile, said retail sales of its big Class A motor homes soared 28.1% to 579 units during the first seven month of 2002. Those RVs also now are using the new EPA-compliant diesel engines, but Gulf Stream has not advised its customers to do anything different in their maintenance routines. Make sure to change the fuel and air filters often, watch your antifreeze/water mixture ratio, and let the Cummins dealer add the anti-corrosion fluid for you. It's all pretty routine.

Harry Andrews, of Bellingham WA, is using RV Sellers Online to advertise his 1999 Fleetwood RV, powered by a Cummins 8.3 liter, 350 hp, ISC diesel engine.

"They're great," Andrews said. "Anyone who says they're unreliable doesn't know much about diesel engines. Cummins is the top of the line."

Online, it's much the same story. Tom and Stephanie Gonser, editors of RVers Online, recounted their own tale of warranty woe with the 1998 Cummins engines. Tom Gonser used his Web site's own Q&A section to ask for the advice of Cummins midrange engine expert Joshua Berman:

Q: We've spoken with a number of owners of the Cummins ISC 8.3 350 engine. Several have described problems which have required warranty service by Cummins. Could you let us know what the experience has been with this new engine?

A: The majority of the reliability problems with the ISC have been related to the fuel system. When we launched the ISC engine in March 1998, it was (and still is) equipped with an electronically controlled fuel pump designed and manufactured by Cummins. Soon after launch, we found that the Cummins fuel system had several problems...

"Obviously, this could not continue. We immediately dedicated several teams of engineers, assembly line workers, designers, and suppliers, to solving the problems...

"By late 1998, our problem solving teams had identified, tested, and incorporated into both production and service, solutions for the major Cummins fuel system problems that we identified after the launch of the ISC...

The 1998 Debacle

On a Web page where owners of RVs made by Monaco Coach Corp. go to swap stories, Wayne Allen recounted his Cummins warranty story:

"The Cummins ISC engine was introduced in some late model 1998 diesel motor homes. Higher fuel injection pressures coupled with vibration, a new fuel pump assembly, and a slightly underrated fuel line contributed to an abnormal failure rate of the fuel systems. We were one of the unlucky few who experienced these failures before permanent solutions were known."

He also said shifting was erratic, and that he finally gave up after five months and returned the RV for a full refund.

But Allen doesn't regret his impatience (he ended up with a 1999 Monaco, also powered by a Cummins engine). He wrote that he regretted not knowing at the time about a Cummins database that tracks all warranty repairs:

"Cummins can track all warranty work on every engine on their national computer if given a specific engine serial number. Had we done so before purchase of our 1998 coach we would have seen that the coach broke down twice on its maiden voyage from the factory to the dealer. One failure was due to a broken fuel line and the other for a leaking fuel snubber valve."
